Interest rates are one of the big factors that move the forex market. Trading forex effectively depends on understanding interest rates and how they affect the foreign currency exchange market.
What are interest rates? As a country exports goods, the demand for that country’s currency increases. This makes the currency increase in value. However, this affects that country’s exporters, causing them to lose their competitive edge and slow down. Then the currency goes in reverse, losing value as exports fall.
This cycle is what drives interest rates. The interest rate can indicate whether or not to hold on to a particular currency for an extended period of time. For example, if Japan is exporting a lot to Canada and importing less from Canada, investors can expect the Japanese yen to rise against the Canadian dollar. A country’s central bank raises their interest rate when they see things like this. It indicates that they have confidence in the country’s economy and expect to see it grow. Savvy forex traders will see this as well and be more interested in getting their hands on that country’s currency.
This is crucial when trading forex. It is important for those trading forex to pay close attention to when banks raise or lower interest rates. The rates can change ahead of the currency being affected. Still, it can be a good indicator of which direction a currency is headed. Smart investors will watch what different nations’ banks are doing to get a feel for whether or not to buy that currency.
